As an economist who has spent decades analyzing macroeconomic events, I believe that this is unlikely to occur. For starters, oil prices have leveled out. For instance, while transportation costs are rising, they are not increasing as quickly as they have in the past.

As a result, inflation is expected to moderate in 2022, albeit it will remain higher than it was prior to the pandemic. The Wall Street Journal polled economists in early January, and they predicted that inflation will be around 3% in the coming year.

However, supply interruptions will continue to buffet the US (and the global economy) as long as surprises occur, such as China shutting down substantial sectors of its economy in pursuit of its COVID zero-tolerance policy or armed conflicts affecting oil supply.

We can’t blame any single institution or political party for inflation because there are so many contributing factors. Individuals and businesses were able to continue buying products and services as a result of the $4 trillion federal government spending during the Trump presidency, which helped to keep prices stable. At the same time, the Federal Reserve’s commitment to low interest rates and emergency financing protected the economy from collapsing, which would have resulted in even more precipitous price drops.

The $1.9 trillion American Rescue Plan passed under Biden’s presidency adds to price pressures, although not nearly as much as energy price hikes, specific shortages, and labor supply decreases. The latter two have more to do with the pandemic than with specific measures.

Some claim that the government’s generous and increased unemployment insurance benefits restricted labor supply, causing businesses to bid up salaries and pass them on to consumers. However, there is no proof that this was the case, and in any case, those advantages have now expired and can no longer be blamed for ongoing inflation.

It’s also worth remembering that inflation is likely a necessary side effect of economic aid, which has helped keep Americans out of destitution and businesses afloat during a period of unprecedented hardship.

Inflation would have been lower if the economic recovery packages had not offered financial assistance to both workers and businesses, and if the Federal Reserve had not lowered interest rates and purchased US government debt. However, those decreased rates would have come at the expense of a slew of bankruptcies, increased unemployment, and severe economic suffering for families.

As you and your wallet may recall, December witnessed the greatest year-over-year increase since 1982, at 7%. As we’ve heard, supply chain or transportation concerns, as well as pandemic-related issues, are some of the factors pushing increasing prices. Which raises the question of whether prices will fall after those issues are overcome.

The answer is a resounding nay. Prices are unlikely to fall for most items, such as restaurant meals, clothing, or a new washer and dryer.

“When someone realizes that their business’s costs are too high and it’s become unprofitable, they’re quick to identify that and raise prices,” said Laura Veldkamp, a finance professor at Columbia Business School. “However, it’s rare to hear someone complain, ‘Gosh, I’m making too much money.'” To fix that situation, I’d best lower those prices.'”

When firms’ own costs rise, they may be forced to raise prices. That has undoubtedly occurred.

“Most small-business owners are having to absorb those additional prices in compensation costs for their supplies and inventory products,” Holly Wade, the National Federation of Independent Business’s research director, said.

But there’s also inflation caused by supply shortages and demand floods, which we’re experiencing right now. Because of a chip scarcity, for example, only a limited number of cars may be produced. We’ve seen spikes in demand for products like toilet paper and houses. And, in general, people are spending their money on things other than trips.

What is the best way to recover from hyperinflation?

Dollarization, the use of a foreign currency (not necessarily the US dollar) as a national unit of money, is one example. In most cases, “dollarization” occurs despite the government’s best efforts to prevent it through exchange regulations, high fines, and penalties. As a result, the government must attempt to construct a successful currency reform that will stabilize the currency’s value. If this reform fails, the process of replacing inflation with stable money will continue. As a result, it’s not surprising that the use of good (foreign) money has completely displaced the use of inflated currency in at least seven historical examples. In the end, the government had no choice but to legalize the former, or its income would have dwindled to nil.

People who have experienced hyperinflation have always found it to be a horrific experience, and the next political regime almost always enacts regulations to try to prevent it from happening again. Often, this entails making the central bank assertive in its pursuit of price stability, as the German Bundesbank did, or changing to a hard currency base, such as a currency board. In the aftermath of hyperinflation, several governments adopted extremely strict wage and price controls, but this does not prevent the central bank from inflating the money supply further, and it inevitably leads to widespread shortages of consumer goods if the limits are strictly enforced.

Many analysts now expect consumer inflation to remain elevated at least through this year, as demand continues to surpass supply in a variety of sectors.

And the Federal Reserve has made a significant shift in policy. Even as recently as September, Fed policymakers were split on whether or not to hike rates at all this year. However, the central bank indicated last month that it expected to hike its short-term benchmark rate, which is now at zero, three times this year to combat inflation. Many private economists predict that the Fed will raise rates four times in 2022.

Powell told the Senate Banking Committee on Tuesday, “If we have to raise interest rates more over time, we will.”

Why is inflation in 2022 so high?

As the debate over inflation continues, it’s worth emphasizing a few key factors that policymakers should keep in mind as they consider what to do about the problem that arose last year.

Dean Baker recently published an excellent article summarizing the data on inflation and macroeconomic overheating. I’ll just add a few more points to his case. Rapid increase in gross domestic product (GDP) brought it 3.1 percent higher in the fourth quarter of 2021 than it had been in the fourth quarter of 2019. (the last quarter unaffected by COVID-19).

Shouldn’t this amount of GDP have put the economy’s ability to produce it without inflation under serious strain? Inflation was low (and continuing to reduce) in 2019. The supply side of the economy has been harmed since 2019, although it’s easy to exaggerate. While employment fell by 1.8 percent in the fourth quarter of 2021 compared to the same quarter in 2019, total hours worked in the economy fell by only 0.7 percent (and Baker notes in his post that including growth in self-employed hours would reduce this to 0.4 percent ). While some of this is due to people working longer hours than they did prior to the pandemic, the majority of it is due to the fact that the jobs that have yet to return following the COVID-19 shock are low-hour jobs. Given that labor accounts for only roughly 60% of total inputs, a 0.4 percent drop in economy-side hours would only result in a 0.2 percent drop in output, all else being equal.

Inflation favours whom?

  • Prices can be directly affected by the money supply; prices may rise as the money supply rises, assuming no change in economic activity.
  • Borrowers gain from inflation because they may repay lenders with money that is worth less than it was when they borrowed it.
  • When prices rise as a result of inflation, demand for borrowing rises, resulting in higher interest rates, which benefit lenders.

Is the UK about to experience hyperinflation?

Simply put, the economy can no longer produce enough to service its debts while also meeting the demands of the population. The residual productive capability continues to cover the most critical responsibilities, but other requirements are met with increasingly worthless IOUs.

It’s the same of having a large mortgage and then losing your job. You maintain paying your mortgage to keep a roof over your head, but you start issuing IOUs to cover the rest of your expenses. Obviously, this could never happen in real life, but if it did, all of your other creditors would be demanding “real” money in no time.

As a result, the notion that printing money causes hyperinflation is erroneous. Take the United Kingdom, for example. The UK is currently experiencing a severe supply shock, but coronavirus has created a demand shock to match.

When demand returns, there isn’t much that can be done to prevent supply from increasing to meet it. We’re not talking about the kind of destruction of industrial potential that occurs as a result of extreme social turmoil or war.

Another significant advantage of the United Kingdom is that it continues to issue debt in its own currency, which people are willing to purchase. As a result, the United Kingdom does not have the same problems with debts denominated in foreign currencies that have historically accompanied hyperinflation.

The good news is that hyperinflation in the United Kingdom appears to be quite unlikely. The bad news is that high inflation is considerably more likely than a hyperinflationary collapse. At some level, it is, in fact, part of the strategy for paying off all of this debt. We’ll have more on that later this week.
